Time Adjustments n Purpose of these adjustments n n Benefits and costs do not accrue to society at the same time Benefits and costs often accrue in the future n Two types of adjustments n Present value determination p accounts n for the opportunity cost of money Inflation correction p accounts for changes in the general price level 3

Present Value Determination n Discounts a future value (FV) into its present value (PV) by accounting for the opportunity cost of money (its highest valued alternative use, which is the rate of return (r) on investment) n Explains why money loaned in the present must be paid back in the future with interest n Further explains why the present value of monies received in the future is discounted 4

Present Value Determination n General formula PV = FV[1/(1 + r)t] where: • [1/(1 + r)t] is the discount factor • t is number of time periods • r, the discount rate, is the only variable • called the social discount rate in public policy • r should reflect the social opportunity cost of funds n PV determination is the means by which future environmental benefits and costs are adjusted 5

Deriving Time-Adjusted Benefits and Costs n Present value of benefits (PVB) is the time-adjusted magnitude of incremental benefits associated with an environmental policy change n PVB in real dollars is PVB = S(bt/(1+rs)t) p where bt represents real benefits n Present value of costs (PVC) is the time adjusted magnitude of incremental costs associated with an environmental policy change n PVB in real dollars is PVC=S(ct/(1+rs)t) p where ct represents real costs 7

Benefit-Cost Analysis in Policy n Step 1: Determine if an option is feasible n Step 2: Select from among feasible options 8

Step One Determining Feasibility n Use the benefit-cost ratio n If PVB/PVC > 1 Þ option is feasible OR n Use the present value of net benefits (PVNB), which equals (PVB – PVC) n If PVNB > 0 Þ option is feasible 9

Step Two Select Among Feasible Options n Decision rule: To achieve allocative efficiency n Maximize PVNB = S(bt - ct)/(1+rs)t for all t periods, among all feasible alternatives n Decision rule: To achieve cost-effectiveness: n Minimize PVC = S(ct/(1+rs)t) for all t periods, among all feasible alternatives that achieve a predetermined benefit level 10

Reservations About the Use of Benefit-Cost Analysis n Measurement Problems n n Estimation is particularly problematic due to intangibles Implicit costs n Equity Issues n Distribution of benefits and costs may be highly skewed 11
