The Functions of Money and Banking Key terms • audit An independent review and examination of records and activities to assess the adequacy of system controls, to ensure compliance with established policies and operational procedures, and to recommend necessary changes in controls, policies, or procedures. • automated teller machine A device that provides bank customers with cash withdrawal and other services without the need for a bank teller. • bond Evidence of a long-term debt, by which the bond issuer (the borrower) is obliged to pay interest when due, and repay the principal at maturity, as specified on the face of the bond certificate. The rights of the holder are specified in the bond indenture, which contains the legal terms and conditions under which the bond was issued. Bonds are available in two forms: registered bonds and bearer bonds. • Bretton Woods System The Bretton Woods system of monetary management established the rules for commercial and financial relations among the world's major industrial states in the mid-20 th century. The Bretton Woods system was the first example of a fully negotiated monetary order intended to govern monetary relations among independent nation-states. • capital Money and wealth. The means to acquire goods and services, especially in a non-barter system. • Check-clearing The movement of a check from the depository institution at which it was deposited back to the institution on which it was written; the movement of funds in the opposite direction and the corresponding credit and debit to the accounts involved. • collateral A security or guarantee (usually an asset) pledged for the repayment of a loan if one cannot procure enough funds to repay. (Originally supplied as "accompanying" security. ) • commodity money whose value comes from a commodity of which it is made. It is objects that have value in themselves as well as for use as money. • compliance The accuracy with which a patient follows an agreed treatment plan. • credit report A document of the history and current status of a borrower's credit standing, and may include identifying information, credit information, public-records information, recent inquiries and credit score. • credit union A financial cooperative similar to a bank but owned and controlled by its members, often restricted to a local area or sometimes to a single profession. The Functions of Money and Banking • creditor A person to whom a debt is owed. • currency Money or other items used to facilitate transactions. • currency In economics, currency is a generally accepted medium of exchange. These are usually the coins and banknotes of a particular government, which comprise the physical aspects of a nation's money supply. • debt Money that one person or entity owes or is required to pay to another, generally as a result of a loan or other financial transaction. • debtor A person or firm that owes money; one in debt; one who owes a debt • default The condition of failing to meet an obligation. • depression a period of major economic contraction • derivatives In finance, this is an investment option defined as being valued via the variable valuation of another asset. • discount rate The interest rate charged to commercial banks and other depository institutions on loans they receive from their regional Federal Reserve Bank's lending facility. • Discount window The discount window is an instrument of monetary policy (usually controlled by central banks) that allows eligible institutions to borrow money from the central bank, usually on a short-term basis, to meet temporary shortages of liquidity caused by internal or external disruptions. • exchange rate An exchange rate between two currencies is the rate at which one currency will be exchanged for another. • FDIC The Federal Deposit Insurance Corporation (FDIC) is a United States government corporation operating as an independent agency that provides deposit insurance, which guarantees the safety of deposits in member banks, up to $250, 000 per depositor per bank. The Functions of Money and Banking • Federal Reserve the central banking system of the United States • Federal Reserve System the central banking system in the United States • Fiat money whose value is not derived from any intrinsic value or guarantee that it can be converted into a valuable commodity (such as gold). • finance the science of management of money and other assets • fixed exchange rate Sometimes called a pegged exchange rate, a type of exchange rate regime wherein a currency's value is matched to the value of another single currency or to a basket of other currencies, or to another measure of value, such as gold. • floating exchange rate A floating or fluctuating exchange rate is a type of exchange rate regime wherein a currency's value is allowed to fluctuate according to the foreign exchange market. • foreclosures Following a default on credit, the lending party is allowed to recapture the capital by repossessing assets (such as the property the money was borrowed to purchase). • insurance A means of indemnity against a future occurrence of an uncertain event. • liabilities An amount of money in a company that is owed to someone and has to be paid in the future, such as tax, debt, interest, and mortgage payments. • liquidity An asset's ability to become solvent without affecting its value; the degree to which it can be easily converted into cash. • loan A sum of money or other valuables or consideration that an individual, group, or other legal entity borrows from another individual, group, or legal entity (the latter often being a financial institution) with the condition that it be returned or repaid at a later date (sometimes with interest). • medium of exchange An intermediary used in trade to avoid the inconveniences of a pure barter system, such as money. The Functions of Money and Banking • mitigating risk Reducing the potential for losing capital, as well as gaining larger returns, through investing in more volatile options. • monetary base The monetary base s a term relating to (but not being equivalent to) the money supply; the amount of money in the economy. The monetary base is highly liquid money that consists of coins, paper money (both as bank vault cash and as currency circulating in the public), and commercial banks' reserves with the central bank. • monetary policy The process by which the government, central bank, or monetary authority manages the supply of money, or trading in foreign exchange markets. • money a generally accepted means of exchange and measure of value • money supply The total amount of money available in an economy at a specific time. • mutual funds A mutual fund is a type of professionally-managed collective investment vehicle that pools money from many investors to purchase securities. • NCUA The National Credit Union Administration (NCUA) is the independent federal agency created by the U. Congress to regulate, charter, and supervise federal credit unions. • non-bank financial institution A financial institution that does not have a full banking license or one that is not supervised by a national or international banking regulatory agency. • Open Market Operation an activity by a central bank to buy or sell government bonds on the open market. • open market operations An open market operation (also known as OMO) is an activity by a central bank to buy or sell government bonds on the open market. The Functions of Money and Banking • Phillips curve In economics, the Phillips curve is a historical inverse relationship between the rate of unemployment and the rate of inflation in an economy. Stated simply, the lower the unemployment in an economy, the higher the rate of inflation. While it has been observed that there is a stable short run tradeoff between unemployment and inflation, this has not been observed in the long run • reserve requirement The amount of funds that a depository institution must hold in reserve against specified deposit liabilities. • revolving credit agreement a type of debt that does not have a fixed number of payments • Risk management Offsetting potential financial exposures through strategic investments. • SAIF One of the two FDIC fund between 1989 and 2006, after which it merged with the Bank Insurance Fund to form the Deposit Insurance Fund in 2006 • savings and loan association A financial institution that specializes in accepting savings deposits and making mortgage and other loans. • store of value An asset such as money or gold that is purchased or accepted as payment for goods and services for its ability to purchase other assets in the future without rapidly losing its purchasing power. • unit of account a standard monetary unit of measurement of value/cost of goods, services, or assets.
