2 What is climate change? • IPCC: A change in the state of the climate that can be identified by changes in the mean and/or the variability of its property and persists for an extended period, typically decades or longer. Climate change may be due to 1. natural internal processes or 2. external forcings, or 3. to persistent anthropogenic changes in the composition of the atmosphere or in land use.

Pigou (1938) argued that an externality cannot be mitigated by contractual negotiation between the affected parties. • Pigou argued that direct coercion by the government or judicious use of taxes should be used against the offending party. • These taxes are referred to as Pigouvian taxes.
